The problem exists in the fact that it isnt working right now, even if what you state was the intention. The Council get far more prestige points than they rightly should, simply because it is located where it is. Any other faction is, I bet, 99% faction members earning points to buy their faction loot.The cool idea would be to perhaps make actual thematic loot, that non faction members could buy.

Stores are being looked at. This takes a lot of time and effort so be patient. Also, until recently it was the Greywatch who consistently led the prestige board total. Currently it is the Precept. Tilverton and Eveningstar have their own thing. We’ve also had player sell prestige items.

Some people also donate to the Palace because they want to support the city as well! If all the shops are the same, then people can donate to the faction they want to encourage. As for the palace being the closest, isn't that just the benefit for being in charge of Arabel?
But more thematic stuff to make the shops a bit different would be neat. It would make sense for the wildwalkers to have druid stuff, the house of morning with paladin, etc.

If ya'll wanna break the entire design of the prestige system, then go ahead and make custom loot for each faction store.
Have fun balancing them all.
(Ideally, all the chests would indeed be in the same room too, yeah, but that was a bit too much to put in place)

Wouldn't giving certain groups good loot go back to the original problem of "Why do people only donate to this one chest?"

PCs get to put prestige where they want. There are identical generic chests for each faction so you can support and buy stuff. There are also generic chests in the special position locations so if you want to work towards that or show them support you can. Factions have internal prestige stores for people in the faction to save up and use to buy their faction stuff. So a Greywatch player that puts prestige into the Greywatch chest can use those prestige points to buy from the generic Greywatch prestige store and/or their faction prestige store. (There is not a separate chest for faction store and generic store attached to the faction)
Could there be some more interesting stuff in the generic store , sure. Send some ideas and we’ll have a look when we get to it.
Generic will remain generic and universal across the board. Thematic will remain attached to appropriate thematic stores be they faction, speciality stores, religious stores, gp or pp cost.

Hope we don't cause I don't want to find some stupid reason to have a pc donate to a faction they hate just because they need that item.

The whole crux of prestige being on various items is if it's not useful, at least it has some value. So I don't think removing it would be helpful.
I think Hellz makes a good point here in that, maybe some quest loot could use a slight bump to make it more overall useful. Most of the stuff for casters seems pretty solid and there are a few quests with some good weapons too, but not much outside of that.
That said, a lot more people would probably be using quest weapons if there didn't happen to be active crafters who could make the BIS weapons for a price. In the past people used the quest weapons a lot more, it's more just a timing thing making it seem less useful.
I think most combat armours could definitely use some fine tuning, but I also don't really agree with the sweeping condemnation that all quest loot is garbage. A little diversity and a little love to some particular groupings of gear would go a long way.
